Source from Google Play services where the Smart Unlock option above is now called Unlock Nearby. It’s also clear how it will work:
As we have seen, in order to use Nearby Unlock, you must first make sure that the watch itself is not locked and is on your wrist. Then you will need to remove the device to the phone and the smartphone will be unlocked. You will receive a message on the smartwatch when the mobile device is unlocked, press it and the smartphone will be locked again.
Nearby Unlock will launch with the Pixel Watch this fall. The option is only expected to be available on devices running Wear OS 3.
